Is it a legit copy of Windows?

http://support.microsoft.com/kb/322389

You can automatically update or manually download service pack 3

If it is not legit, you can just pirate a newer version of xp.

Yes. Use the instructions to manually download or just run an automatic update.

Under Resolution -> click How to get Windows SP3->

Three options:

Download the service pack manually
Turn on Automatic Updates
Order Windows XP Service Pack 3 on a CD

I would do the manual update then. Windows update should work, but maybe it only works from SP2 to SP3 or something. It's been a few years since i've even had a windows xp computer. All my rigs run Windows 7.

Are you sure you ran the update? Turning on updates is different from actually updating it. It might run at midnight tonight or whatever you have it set to.

In your start menu program listing you should be able to find an item called Windows Update or very similar. Click it, I believe XP will take you to a website for updates. Check for updates, look for SP3 and install it, just SP3 the first time. After that I would force check updates again (same method) and install any remaining.

Here is a link to a nice program from microsoft which will install any DirectX files you need for version 9.0c and earlier.
http://www.microsoft.com/en-us/download/details.aspx?id=35
For later versions of DirectX you will need to have windows 7.
You should also try to get a version of Driver Pack Solution. It's a program with 3+GB of drivers built in that will automatically detect which hardware you have and install the needed drivers.
